I've never compiled a linux kernel before, but I wanted to update my gentoox to the latest stable kernel (2.6.31.6). But, the latest .patch file is for 2.6.16 and hasn't been updated since....
So, would it be a bad idea to compile the latest kernel on my xbox using 2.6.31.6 and then patch it with the old patch?
would this even benefit me in some way?

It probably wouldn't compile. I'm pretty certain that all development of Xbox-Linux has stopped now.
